Where economics went wrong (II)

Comment on Simon Wren-Lewis on ‘Talk on where macroeconomics went wrong’

Blog-Reference and Blog-Reference

Simon Wren-Lewis’s talk is a fine example of what may be called an epicycle explanation. Essentially, like a Ptolemaic astronomer, he argues that it was with the 23rd epicycle that an error sneaked in, and this explains why the theory failed.

Simon Wren-Lewis maintains: “The mistake was the revolution part. In the US, DSGE models replaced traditional modelling within almost a decade. In my view DSGE models should have coexisted with more traditional modelling, each tolerating the other.”

No. Both DSGE modeling and more traditional modeling are methodologically defective, and the first step on the way forward is to bury both for good at the Flat-Earth-Cemetery. As Joan Robinson put it: “Scrap the lot and start again.”

What is needed is NOT the repair of the 23rd epicycle but a Paradigm Shift from false microfoundations to true macrofoundations. Nothing less will do.

This is the state of economics. Provably false:
• profit theory, for 200+ years,
• microfoundations, for 150+ years,
• macrofoundations, for 80+ years,
• the application of elementary logic and mathematics since the Founding Fathers.

The major approaches ― Walrasianism, Keynesianism, Marxianism, and Austrianism are mutually contradictory, axiomatically false, and materially/formally inconsistent. Because of this, economic policy guidance has never had sound scientific foundations from Adam Smith/Karl Marx onward to DSGE and New Keynesianism.

It was Keynes who spotted the fatal flaw of mainstream economics: “For if orthodox economics is at fault, the error is to be found not in the superstructure, which has been erected with great care for logical consistency, but in a lack of clearness and of generality in the premises.” (Keynes)

In the same vein: “For it can fairly be insisted that no advance in the elegance and comprehensiveness of the theoretical superstructure can make up for the vague and uncritical formulation of the basic concepts and postulates, and sooner or later ... attention will have to return to the foundations.” (Hutchison)

Clearly, it is microfoundations that are false. The Walrasian approach is defined by this axiom set: “HC1 economic agents have preferences over outcomes; HC2 agents individually optimize subject to constraints; HC3 agent choice is manifest in interrelated markets; HC4 agents have full relevant knowledge; HC5 observable outcomes are coordinated, and must be discussed with reference to equilibrium states.” (Weintraub) Every model that is built upon HC1 to HC5 or contains a subset thereof is false.

On the other hand, the Keynesian macrofoundations approach is defined by this set of foundational propositions: “Income = value of output = consumption + investment. Saving = income − consumption. Therefore saving = investment.” (GT, p. 63) Every model that is built upon this elementary syllogism is false, in particular, all I=S/IS-LM models and the whole of MMT.

Because both the microfoundations approach and the macrofoundations approach are axiomatically false, roughly 90 percent of the content of peer-reviewed journals is scientifically worthless.

A Paradigm Shift is imperative. #1 Who still accepts and applies Walrasian microfoundations or Keynesian macrofoundations or a combination thereof goes straight to the Flat-Earth-Cemetery.

It is known for 2300+ years: “When the premises are certain, true, and primary, and the conclusion formally follows from them, this is demonstration, and produces scientific knowledge of a thing.” (Aristotle) Economists’ premises have NEVER been certain, true, and primary. Economics went wrong from the very beginning.

Your blather about good intentions and Pareto Optimality is an indicator that you simply don’t get the obvious facts straight:
• Economics is a cargo cult science,
• Both Nordhaus and Romer are fake scientists,
• The EconNobel is a fraud.

REPLY to Daniel Schiffman on Oct 16

William Nordhaus is the co-author of the textbook Economics. This textbook was “first published in 1948, and it immediately became the authority for the principles of economics courses.” (Amazon, product information)

There is Orthodoxy with microfoundations, and there is Keynesianism with macrofoundations. Both Walrasian microfoundations and Keynesian macrofoundations are provably false, i.e., materially/ formally inconsistent.

In the Samuelson/Nordhaus synthesis, the defective Walrasian micro axioms and Keynes’ defective macro axioms were cobbled together. Needless to emphasize that both halves do not logically fit together.

The Samuelson/Nordhaus textbook has the lowest scientific content of all textbooks ever written. And nothing substantial has improved in the last 70 years. Supply-demand-equilibrium will forever stand out as the silliest construct in the history of science, and it is still at the core of economics teaching.

William Nordhaus cannot by any stretch of the imagination be taken seriously as a scientist, except in a cargo cult science. Feynman defined it as follows: “They’re doing everything right. The form is perfect. ... But it doesn’t work. ... So I call these things cargo cult science because they follow all the apparent precepts and forms of scientific investigation, but they’re missing something essential.”

Indeed, they have not realized for 80+ years that economics is proto-scientific garbage, and they even award a cargo cult Nobel to the co-author of a cargo cult textbook.

The miracle cure of economists’ micro-macro schizo

Comment on Nick Rowe on ‘Micro Profs teaching Intro Macro’

Blog-Reference and Blog-Reference on Jul 3 and Blog-Reference Link EV

“Could it be that there is something deeply wrong with mainstream economics … ?” (Blaug, 1984) Sooner or later, the intelligent student of economics arrives at this critical juncture. Starting with Samuelson’s prototype of 1948, economics textbooks consist of micro and macro, and it is obvious that the two parts do not fit together. #1 The cognitive dissonance is usually dispelled as follows: “Micro is a solid, cogent set of ideas that was carefully developed over several centuries. Macro was a desperate and doomed attempt to explain the Depression. Bad theories, inconsistent with micro and not even internally consistent, spouting nonsense like Y=C+I+G, AS/AD, IS/LM, and MV=PY.” (Sproul)

This is one of the many delusions of the representative economist. The fact is that microeconomics is proto-scientific garbage and macroeconomics is proto-scientific garbage, and the synthesis of the two is proto-scientific garbage squared. This is state-of-the-art economics, and teachers teach it, and students swallow it. #2 Economics has been for 200+ years now what Feynman called a cargo cult science.

This is the methodological core problem: “In order to tell the politicians and practitioners something about causes and best means, the economist needs the true theory or else he has not much more to offer than educated common sense or his personal opinion.” (Stigum)

Clearly, economists lack the true theory. It is pretty obvious that these cargo cult scientists never understood what methodology is all about. Aristotle put it thusly: “When the premises are certain, true, and primary, and the conclusion formally follows from them, this is demonstration, and produces scientific knowledge of a thing.”

Here are the premises for everyone to evaluate. The (Walrasian) microfoundations approach is defined by this verbalized axiom set: “HC1 economic agents have preferences over outcomes; HC2 agents individually optimize subject to constraints; HC3 agent choice is manifest in interrelated markets; HC4 agents have full relevant knowledge; HC5 observable outcomes are coordinated, and must be discussed with reference to equilibrium states.” (Weintraub) The (Keynesian) macrofoundations approach is defined by this set of foundational propositions: “Income = value of output = consumption + investment. Saving = income − consumption. Therefore saving = investment.” (GT, p. 63)

Because both the microfoundations approach and the macrofoundations approach are axiomatically false, a Paradigm Shift is imperative. Who accepts Walrasian micro or Keynesian macro is forever outside of science.

The microfoundations approach is bottom-up and runs with necessity into the Fallacy of Composition. The macrofoundations approach is top-down and proceeds by successive differentiation until one arrives at the individual agent. Differentiation is the opposite of bottom-up or aggregation. Keynes was right in moving from microfoundations to macrofoundations, but due to his scientific incompetence, he ultimately messed up the Paradigm Shift. #3

This is the starter set of the correct macrofoundations approach. (A0) The objectively given and most elementary systemic configuration of the economy consists of the household and the business sector, which in turn consists initially of one giant fully integrated firm. (A1) Yw=WL wage income Yw is equal to wage rate W times working hours L, (A2) O=RL output O is equal to productivity R times working hours L, (A3) C=PX consumption expenditure C is equal to price P times quantity bought/sold X.

These premises are certain, true, and primary, and therefore satisfy all methodological requirements. The set of premises is minimalistic; that is, it cannot be reduced further, only expanded. The graphical representation of the elementary production-consumption economy is given under the label of Graphic.  #4, #5, #6

Under the condition of market-clearing X=O and budget-balancing C=Yw follows the macroeconomic Law of Supply and Demand P=W/R.

From the definition of monetary saving/dissaving Sm≡Yw−C and of monetary profit/loss Qm≡C−Yw follows Qm≡−Sm, i.e., the most elementary form of the macroeconomic Profit Law.

The average stock of transaction money is M=κYw under the condition of budget balancing.

Given the minimalist core propositions (A1) to (A3), one has now to proceed top-down by successive differentiation, i.e., two firms ― one market, two firms ― two markets, and so on to n firms ― m markets.

It is important to realize that macroeconomic axioms are composed of measurable variables. This is the precondition for testing the derived complex relationships, i.e., the systemic economic laws, and this, in turn, is the precondition of final corroboration or refutation, as the case may be.

The behavior-free objective-systemic macrofoundations fully replace the false Walrasian microfoundations and the false Keynesian macrofoundations. Economics leaves the proto-scientific stage and becomes ― what it falsely has claimed for more than two centuries ― a science.

The microfoundations approach has been methodologically defined as follows: “As with any Lakatosian research program, the neo-Walrasian program is characterized by its hardcore, heuristics, and protective belts. Without asserting that the following characterization is definitive, I have argued that the program is organized around the following propositions: HC1 economic agents have preferences over outcomes; HC2 agents individually optimize subject to constraints; HC3 agent choice is manifest in interrelated markets; HC4 agents have full relevant knowledge; HC5 observable outcomes are coordinated, and must be discussed with reference to equilibrium states. By definition, the hard-core propositions are taken to be true and irrefutable by those who adhere to the program. ‘Taken to be true’ means that the hard-core functions like axioms for a geometry, maintained for the duration of study of that geometry.” (Weintraub, 1985, Joan Robinson’s Critique of Equilibrium: An Appraisal, p. 147)

In order to be applicable, HC2 requires a lot of auxiliary assumptions, most prominently a well-behaved/differentiable production function. #1

HC2 introduces marginalism, which is the all-pervasive principle of Orthodoxy. HC2, though, and HC4 and HC5 are plain NONENTITIES, that is, they have no more reality content than the Easter Bunny, dancing angels on a pinpoint, the Tooth Fairy, or Pegasus.

The methodological fact of the matter is that ALL models that take just one NONENTITY into the premises are a priori false. And methodology tells us that if the premises are false, the whole analytical superstructure is false. Therefore, the standard microfoundations approach with all its variants and derivatives from Jevons/Walras/Menger up to DSGE is methodologically false.

To put NONENTITIES into the premises is the defining characteristic of fairy tales, science fiction, theology, Hollywood movies, politics, propaganda, cargo cult science, and microfounded economics.

Not only constrained optimization, i.e., HC2, has to be dismissed, but the whole set of behavioral axioms. Microfoundations have to be fully replaced by objective-systemic macrofoundations. This is called a paradigm shift. #2

Teaching/studying behavioral optimization, just like teaching/studying epicycles, is a thing of the proto-scientific past.

Microfoundations have been dead for 150+ years: high time to move on

Comment on Yoshinori Shiozawa on ‘Microfoundations and economic policy choices’

Blog-Reference

Yoshinori Shiozawa summarizes: “What is now necessary is not to criticize the Lucas critique more than 40 years later. It is useless to criticize microfoundations of New Classical or New Keynesian macroeconomic models. They are efforts in vain. As the old dictum put it, it takes a theory to beat a theory. What we really need is to build true microfoundations for our heterodox macroeconomic theories.”

Or, as Blaug put it: “The moral of the story is simply this: it takes a new theory, and not just the destructive exposure of assumptions or the collection of new facts, to beat an old theory.”

Economists know quite well that microfoundations are dead. Ingrao et al. concluded back in 1990: “There is another alternative: to formulate a completely new research program and conceptual approach. As we have seen, this is often spoken of, but there is still no indication of what it might mean.”

What it means is that economics has to move from microfoundations to macrofoundations. This is called a Paradigm Shift. To replace the Walrasian microfoundations with other microfoundations does NOT work. Methodologically, NO way leads from the second-guessing of Human Nature/motives/behavior/action to the understanding of how the economic system works. ALL microfounded/behavioral approaches inevitably fail at the Fallacy-of-Composition hurdle.

What has to be done is to move from false Walrasian microfoundations and false Keynesian macrofoundations to true macrofoundations.

Profit and macrofoundations

Comment on James Galbraith on ‘A global macroeconomics ― yes, macroeconomics, dammit ― of inequality and income distribution’*

Blog-Reference

James Galbraith observes with regard to the JEL classification codes: “Under Macroeconomics there is nothing, unless you count E25 ‘Aggregate Factor Income Distribution,’ which surely means the analysis of factor shares ― Wages, Profits, Rent ― also known as the functional distribution.” and “From a theoretical standpoint distribution is the essence of micro, of market relations and of supply-and-demand. The discipline exists, largely, to explain factor returns. If it doesn’t explain ― I don’t say ‘justify’ ― the pay of the worker and the return to capital, then the rest of what it does would not sustain it.”

What is even more remarkable: the keyword Profit neither appears under Microeconomics nor Macroeconomics. The first problem of Distribution Theory is that economists obviously do not know what profit is.

Fact is: “A satisfactory theory of profits is still elusive” (Desai, Palgrave Dictionary) and this is the most damning verdict about economics. After 200+ years, economists cannot tell the difference between profit and income. This is the present state of economics: the major approaches ― Walrasianism, Keynesianism, Marxianism, Austrianism ― are mutually contradictory, axiomatically false, materially/formally inconsistent, and all got the pivotal concept of the subject matter ― profit ― wrong. #1, #2, #3

Because Profit Theory is false, Distribution Theory is false by logical implication.

James Galbraith identifies the point where things went wrong: “Lucas made the wrong choice. He decreed that micro takes precedence ― that the house is built on microfoundations. Godley did not have patience for this. Surely the house is better built on solid steel-and-concrete pilings, on macrofoundations, with micro-shingles on the roof?”

Indeed, that’s it. Economics needs a Paradigm Shift from false microfoundations to true macrofoundations. At this point, though, James Galbraith stops and turns to the prospects and problems of empirical research. He does not specify what the true macrofoundations are.#4, #5

From the true macrofoundations follows the macroeconomic Profit Law as Qm≡Yd+(I−Sm)+(G−T)+(X−M). Legend: Qm monetary profit, Yd distributed profit, Sm monetary saving, G government expenditures, T taxes, X exports, M imports. This reduces to the core Qm≡−Sm, i.e., the business sector’s profit is equal to the household sector’s dissaving, and vice versa, the business sector’s loss is equal to the household sector’s saving.

Macroeconomic profit has nothing to do with greed/exploitation/productivity but with growing/shrinking debt. Lo and behold, this is one of James Galbraith’s key findings: “1. There are global turning points in the path of pay inequality. They occur around 1971, around 1980, and around 2000. These correspond in each case to major shifts in the worldwide financial regime: to the breakdown of Bretton Woods, to the outbreak of the global debt crisis, and to return to low interest rates and rising commodity prices that followed the NASDAQ slump and the 9/11 attacks, along with the rise of China in world trade.”

Macroeconomic profit is an objectively given and well-defined magnitude. The first thing to notice is that profit is qualitatively different from income.#6 Loss or profit is NOT income. Distributed profit is income. Because of this, it is inadmissible to speak of ‘profit income’ because profit is the difference of flows and not a flow like wage income. Wage income and profit cannot be added together to total income, and profit is not a share of total income. In their utter scientific incompetence, economists get the basics of distribution theory wrong from Adam Smith and David Ricardo onward to this day. #7, #8, #9

James Galbraith is right: “A global macroeconomics ― yes, macroeconomics, dammit” is the key to Profit Theory and Distribution Theory. Microfoundations are proto-scientific garbage since Jevons/Walras/Menger. Economics has to be based on macrofoundations. Get it: If it isn’t macroaxiomatized, it isn’t economics.

Where MMT got macroeconomics wrong

Comment on Bill Mitchell on ‘MMT is what is, not what might be’

Blog-Reference and Blog-Reference

MMT consists of a political part and a theoretical part. The MMT developers “set out in the early 1990s to construct a better way of doing macroeconomics.” In the following, the exact point is located where MMT-macro went methodologically wrong. The political part of MMT is not addressed.

Methodology demands to start with the most elementary economic configuration. In the beginning, the economy consists only of the household and the business sector. No public sector, no foreign trade.

MMT is right: microfoundations is the wrong approach ― for 150+ years. The correct approach is macrofoundations.#1,#2 The elementary version of the objective, systemic, behavior-free, macrofounded Employment Law is shown on Graphic AXEC62

From this equation follows:
(i) An increase in the expenditure ratio ρE leads to higher employment L (the Greek letter ρ stands for ratio). An expenditure ratio ρE greater than 1 indicates credit expansion, a ratio ρE less than 1 indicates credit contraction.
(ii) Increasing investment expenditures I exert a positive influence on employment.
(iii) An increase in the factor cost ratio ρF≡W/PR leads to higher employment.

The complete Employment Law contains, in addition, profit distribution, the public sector, and foreign trade.

Items (i) and (ii) cover the familiar arguments about aggregate demand. The factor cost ratio ρF as defined in (iii), embodies the price mechanism. The fact of the matter is that overall employment INCREASES if the AVERAGE wage rate W INCREASES relative to the average price P and productivity R.

Total monetary profit for the economy as a whole is given with Qm≡Yd+(I−Sm)+(G−T)+(X−M), which reduces to Qm≡I−Sm for Yd, G, T, X, M = 0. The reduced macroeconomic profit equation says that the monetary profit of the business sector Qm is equal to the difference between investment expenditures of the business sector I and monetary saving of the household sector Sm (or dissaving −Sm as the case may be).

From the correct macrofoundations follows that the two statements of Bill Mitchell are provably false:
― “The obvious conclusion is that unemployment occurs when net government spending is too low to accommodate the need to pay taxes and the desire to net save.” Unemployment occurs when the expenditure ratio ρE or/and the factor cost ratio ρF is “too low”. Government spending/taxation can improve or worsen the situation.
― “Net government spending is required to meet the private desire to save.” False. Given investment expenditures I, the private desire to save Sm determines monetary profit Qm.

As a matter of principle, full employment can be achieved without private/public deficit spending, i.e. ρE=1, via the price mechanism by increasing ρF≡W/PR.

In methodological terms, MMT messed macro up because it got the elementary accounting equations wrong. #3 Because the formal foundations are false, the whole analytical superstructure of MMT-macroeconomics is false.

The economic policy proposals of MMT have NO sound scientific foundation, just like Post Keynesianism, New Keynesianism, DSGE, RBC, etcetera.

#1 The macrofoundations approach starts with three SYSTEMIC axioms: (A0) The objectively given and most elementary configuration of the economy consists of the household and the business sector, which in turn consists initially of one giant fully integrated firm. The line of the argument is as follows. MMT is right: orthodox/mainstream economics is false. This is what Keynes already knew. In technical terms, the lethal error/mistake resides in the microfoundations. Keynes switched to macrofoundations but got it wrong. #1 MMT switched also to macrofoundations, but got it also wrong. #2

The point is: when the foundations are false, the whole analytical superstructure falls apart. The correct macrofoundations are given in the previous post.

From the correct foundations follow the correct systemic relationships for employment and total profit.

From the correct equations follows that there are basically two ways to arrive at full employment: (i) deficit spending, (ii) to increase the wage rate faster than price and productivity, that is, to use the price mechanism.

Deficit spending has negative effects on the income distribution.#3 In the actual situation, the economic policy recommendation is, therefore, (ii). This is the best way to get out of unemployment, deflation, and stagnation.

To know how the monetary economy (i.e., the price and profit mechanism) works is the precondition for successful economic policy. The fact of the matter is that both microfounded mainstream and macrofounded MMT are provably false. Policy recommendations that lack sound scientific foundations are worthless or even counterproductive.

Incompetent economists WORSEN the situation. This holds for Walrasians, Keynesians, MMTers, Marxians, and Austrians.

If this is too condensed, more details are to be found in the references. The economy is a complex system that does not fit in one short post.

You ask: “the flow from the government sector to the household sector, and why by your assumptions it can’t be greater than taxes.”

This flow is called transfers, and it has been left out of the picture here.

You ask: “so your argument is what? that more money flows from the government sector to the business sector than to the household sector?”

The Profit Law Qm≡Yd+(I−Sm)+(G−T)+(X−M) reduces to Qm≡G−T if Yd, I, Sm, X, M is set to zero and then it says: if government expenditure G is greater than taxes T, i.e. if there is a public sector deficit, then profit of the business sector as a whole is equal to the deficit. It holds Public Deficit = Private Profit. In the opposite case, if the government sector runs a surplus, i.e., if G is less than T, then the loss of the business sector is equal to the surplus of the government sector.

The growing profits of the US economy in the past decades and the increasing ratio of profits to wage income are the mirror image of public deficit spending = growth of public sector debt (plus growth of household sector debt). #1

You ask: “so how does arbitrarily setting various parameters of the profit equation to 0 somehow disprove it?”

The sole purpose of setting some variables initially to zero is to focus on the point at issue. The point at issue is the relationship between public sector deficit/surplus and business sector profit/loss.

The other relationships have been dealt with elsewhere.

The rule of proper analysis is that one solves first the simple problems and then successively the more complex. As Morgenstern put it: “There can be no doubt whatsoever that a problem which has not yet been solved in all its aspects under its simplest conditions will be still more difficult to tackle if other, ‘more realistic’ assumptions are being made.”

The crucial point is that MMTers do not even understand the most elementary case. Because of this, there is NO NEED AT ALL to tackle the general case with the other variables of the profit equation different from zero.

By the way, you can do the general analysis for yourself. It follows ALL almost by itself from the structural/systemic/macro axiom set, just like the whole of geometry follows from the Euclidean axioms.

Scientific standards are well-defined: “Research is, in fact, a continuous discussion of the consistency of theories: formal consistency insofar as the discussion relates to the logical cohesion of what is asserted in joint theories; material consistency insofar as the agreement of observations with theories is concerned.” (Klant)

A theory must satisfy TWO criteria. Therefore, in order to refute a theory, it is SUFFICIENT to prove that it is either logically false or empirically false.

MMT-macro is logically defective. As a consequence, all economic policy conclusions drawn from it are scientifically worthless. While every moron is entitled to an opinion, economists are NOT. Economics is a science, and from a scientist KNOWLEDGE is expected. Scientific knowledge, in turn, is well-defined by material/formal consistency.

The political sphere and the scientific sphere have to be kept strictly apart. The political sphere is for morons with an opinion; the scientific sphere is for scientists with knowledge.

MMT is soapbox economics because it does NOT satisfy the condition of logical consistency. It is, therefore, at best good for a sitcom.

The elementary case in economics is given with the pure consumption economy, which consists of the household and the business sector. Neither Keynes nor Post Keynesians, nor MMT got this simple case right. And the reason is that these so-called economists do not understand what profit is: “His Collected Writings show that he [Keynes] wrestled to solve the Profit Puzzle up till the semi-final versions of his GT but in the end, he gave up and discarded the draft chapter dealing with it.” (Tómasson et al.)

So, Keynes did NOT understand the fundamental magnitude of economics. Worse, it is NOT the case that Keynesians or other so-called economists have realized or fixed the problem in the meantime. As the Palgrave Dictionary states: “A satisfactory theory of profits is still elusive.” (Desai, 2008)

MMTers, too, messed up macrofoundations.

The most elementary economic configuration yields for total monetary profit Qm=−Sm. This simple equation is lethal for Keynesianism, Post Keynesianism, New Keynesianism, IS-LM, and MMT to name only the macrofounded approaches.

With the public sector added, the equation becomes Qm≡−Sm+(G−T). With investment added, it becomes Qm≡(I−Sm)+(G−T). With profit distribution added, it becomes Qm≡Yd+(I−Sm)+(G−T). And so on, complexity increases in the course of analysis.

Advanced analysis is NOT needed, though, because it is pretty obvious that MMT has already messed up the elementary case. Because of this, MMT economic policy guidance is the same brain-dead blather as Walrasianism, Keynesianism, Marxianism, and Austrianism.

Note in passing that the complex profit equation is testable with the precision of two decimal places. This, of course, is the way to settle the whole matter.

You say: “While politics itself isn’t a science political theory however is.”

In order to give economic policy guidance, economists need to know how the economy works: “In order to tell the politicians and practitioners something about causes and best means, the economist needs the true theory or else he has not much more to offer than educated common sense or his personal opinion.” (Stigum)

Economists do NOT have the true theory. After 200+ years, they do not even know what profit is. This also applies to MMT. Political opinion is NOT needed; we have more than enough of this crap, but scientific knowledge is urgently needed.

The conclusions from the manifest failure of economists are: (i) to ban psychology, sociology, politics from economics and to leave it to sociology, psychology, political science,#2 (ii) to retire the whole bunch of incompetent scientists (Walrasians, Keynesians, Marxians, Austrians, MMTers, hog), and (iii), to focus on the question how the market system works.

You can research as many molehills as you like, but with this method, you will never arrive at the correct theory of the universe. The same holds for economics. The simple reason is that conclusions drawn from properties and relationships that are true for a firm cannot be generalized for the economy as a whole. This is the well-known Fallacy of Composition.

Example: One firm can increase profit by lowering the wage rate, but for the business sector as a whole, this does not work. #1 Because of this, economic policy that is based on microeconomic partial analysis runs inevitably against the wall.

Bottom-up is how Orthodoxy proceeds under the label of microfoundations: “It is a touchstone of accepted economics that all explanations must run in terms of the actions and reactions of individuals.” (Arrow)

This molehill approach had been bound to fail already 150+ years ago. Keynes realized that microfounded economics had led to a cul-de-sac and therefore switched to macrofoundations. This was ― in principle ― the right first step towards a paradigm shift, except for the fact that Keynes messed up macrofoundations. This is why Keynesianism, too, is a failure. #2

The lesson from the history of economic thought is that theoretical economics has to proceed top-down, i.e., from macrofoundations down through intermediate levels (sectors, branches, firms, households) to the individual. Why? Because NO amount of microeconomic research will ever lead to the understanding of how the (world-) economy works. #3

The only thing that is methodologically correct with MMT is the move from microfoundations to macrofoundations. The subject matter of economics is an abstract entity called the (world-) economy and NOT the decisions that are taken in firms or before the yogurt shelf. Every junior consultant with some background in psychology and sociology and a statistics package on his laptop can do this kind of study. That’s NOT economics.

The economist’s ambition goes beyond case studies: “The highest ambition an economist can entertain who believes in the scientific character of economics would be fulfilled as soon as he succeeded in constructing a simple model displaying all the essential features of the economic process by means of a reasonably small number of equations connecting a reasonably small number of variables.” (Schumpeter)

MMT failed at this task. MMT’s macrofoundations are provably false.

You say: “Moreover, the notion that there is a scientific method that allows scientists to step outside of a worldview and see ‘with God’s eyes’ is just nonsense based on current scientific findings about how brains function.”

There is no need to invoke God’s eye, every person with a modicum of scientific instinct sees immediately that economics is a cargo cult science#1: “What is now taught as standard economic theory will eventually disappear, no trace of it will remain in the universities or boardrooms because it simply doesn’t work: were it engineering, the bridge would collapse.” (McCauley)

Generation after generation of dull economics students has accepted supply-demand-equilibrium as an explanation of how the market system works. No God is needed to realize that economists have NO idea of the fundamental concepts of their subject matter, it’s in the Palgrave Dictionary.

No brain research is necessary to figure out that economists’ brains contain just enough cells to philosophize about methodology and politics, but not enough to understand how the economy works.

It is no good idea to invoke God in economic matters. If HE does realize what economists have produced so far (Walrasianism, Keynesianism, Marxianism, Austrianism, MMT, and silly excuses#2) he will make this heap of proto-scientific rubbish and methodological dilettantism disappear in a no-return black hole.

As far as MMT is concerned, everybody can make it disappear in the wastebasket with a rather small quantity of logical thinking.

The new macroeconomic Paradigm

Comment on Brian Romanchuk on ‘DSGE Wars (Again)’

Blog-Reference and Blog-Reference adapted to context and Blog-Reference

(i) Every economist knows by now that DSGE is a failed approach. Strictly speaking, the microfoundations approach has already been dead in the cradle 150+ years ago.

(ii) The microfoundations approach is defined by this verbalized axiom set: “HC1 economic agents have preferences over outcomes; HC2 agents individually optimize subject to constraints; HC3 agent choice is manifest in interrelated markets; HC4 agents have full relevant knowledge; HC5 observable outcomes are coordinated, and must be discussed with reference to equilibrium states. (Weintraub) The fact is that every model that contains just one of these axioms is false.

(iii) Because the microfoundations approach is axiomatically false, a Paradigm Shift is imperative. Methodologically, it holds: “When the premises are certain, true, and primary, and the conclusion formally follows from them, this is demonstration, and produces scientific knowledge of a thing.” (Aristotle) The Paradigm Shift consists of the replacement of false premises, i.e., microfoundations, by true premises, i.e., macrofoundations. #1

(iv) This is the correct core of macroeconomic premises #2
(A0) The objectively given and most elementary systemic configuration of the (world-) economy consists of the household and the business sector, which in turn consists initially of one giant fully integrated firm.
(A1) Yw=WL wage income Yw is equal to wage rate W times working hours L,
(A2) O=RL output O is equal to productivity R times working hours L,
(A3) C=PX consumption expenditure C is equal to price P times quantity bought/sold X. ‡
These premises are certain, true, and primary, and therefore satisfy all methodological requirements. The set of premises is MINIMALISTIC, that is, it cannot be reduced further, only expanded. The graphical representation of the elementary production-consumption economy is given under the label Graphic. #3, #4

(v) The condition of market-clearing is X=O and of budget-balancing C=Yw. From non-clearing and non-balancing follow the phenomena of inventory changes (O−X greater than 0 or less than 0), of monetary saving/dissaving (Sm≡Yw−C greater than 0 or less than 0), and of monetary profit/loss (Qm≡C−Yw greater than 0 or less than 0). It always holds Qm≡−Sm, in other words, loss is the counterpart of saving, and profit is the counterpart of dissaving. This is the most elementary form of the macroeconomic Profit Law. #5

(vi) Given the minimalist core propositions (A0) to (A3), one has to proceed top-down by successive DIFFERENTIATION until one arrives at the individual agent. Differentiation is the opposite of bottom-up or aggregation. The bottom-up = microfoundations approach has always been methodologically indefensible because it runs with necessity into the Fallacy of Composition.

(vii) Note that the macro axioms are composed of measurable variables. This is the precondition for testing the derived complex relationships = economic laws.

(viii) The correct systemic macrofoundations FULLY replace the false Walrasian microfoundations and the false Keynesian macrofoundations. There can be NO pluralism of axiom sets. For ALL economic research, the macroeconomic premises (A0) to (A3) are ABSOLUTELY necessary. It holds: If it isn’t macro-axiomatized, it isn’t economics.

Egmont Kakarot-Handtke

What does the AXEC Project say about axiomatization in general and about the inevitable paradigm shift from false (behavioral) microfoundations and false (Keynesian) macrofoundations to true (structural) macrofoundations?

The AXEC Project, spearheaded by economist Egmont Kakarot-Handtke, is a critical initiative aimed at reforming economic theory by addressing foundational flaws in both microeconomics and macroeconomics. The project emphasizes the necessity of a paradigm shift from what it deems as "false" behavioral microfoundations and Keynesian macrofoundations to "true" structural macrofoundations. Here's a breakdown of its key positions:

### 1. **Axiomatization in General**
   - The AXEC Project advocates for a rigorous axiomatic approach to economics, arguing that economic theories should be built on clearly defined, consistent, and testable axioms. This approach is inspired by the natural sciences, where axiomatization ensures logical coherence and empirical applicability.
   - It criticizes mainstream economics for its reliance on behavioral assumptions (e.g., utility maximization, rational expectations) that are either untestable or empirically invalid. These assumptions, according to AXEC, lead to models that are disconnected from real-world economic structures and dynamics.

### 2. **Critique of False Microfoundations**
   - The project rejects the neoclassical microfoundations of economics, which are based on individual behavior (e.g., rational choice theory). It argues that these foundations are "false" because they rely on unrealistic psychological assumptions and fail to explain aggregate economic phenomena.
   - Instead, AXEC calls for a focus on structural relationships and systemic properties of the economy, which are independent of individual behavior.

### 3. **Critique of False (Keynesian) Macrofoundations**
   - While Keynesian economics is often seen as an alternative to neoclassical theory, the AXEC Project argues that Keynesian macrofoundations are also flawed. It criticizes Keynesian models for their reliance on ad hoc assumptions (e.g., the consumption function, liquidity preference) that lack a solid theoretical basis.
   - AXEC contends that Keynesian economics fails to provide a consistent and general framework for understanding macroeconomic phenomena, particularly in the long run.

### 4. **True (Structural) Macrofoundations**
   - The project proposes a shift to "true" macrofoundations, which are based on the structural relationships inherent in the economic system. These foundations focus on the interplay of production, distribution, and monetary flows, rather than individual behavior or psychological factors.
   - AXEC emphasizes the importance of accounting consistency and the role of money as a central feature of the economy. Its models aim to capture the systemic properties of capitalism, such as profit generation, capital accumulation, and financial instability.

### 5. **Inevitable Paradigm Shift**
   - The AXEC Project argues that the current state of economics is in a state of crisis due to its inability to explain real-world phenomena (e.g., financial crises, inequality, unemployment). It predicts an inevitable paradigm shift away from the dominant neoclassical-Keynesian synthesis toward a new framework based on structural macrofoundations.
   - This shift, according to AXEC, is necessary for economics to become a true science, capable of providing reliable explanations and policy recommendations.

### Relevant Resources
- **Blog**: The [AXEC Blog](https://axecorg.blogspot.com/) provides detailed critiques of mainstream economics and outlines the project's alternative approach.
- **Papers on SSRN**: The [SSRN page](https://papers.ssrn.com/sol3/cf_dev/AbsByAuth.cfm?per_id=1210665) contains academic papers that elaborate on the axiomatic foundations and structural approach advocated by AXEC.

- **Homepage**: The [official AXEC website](https://www.axec.org/) offers an overview of the project's goals, publications, and resources.

In summary, the AXEC Project calls for a fundamental rethinking of economic theory, emphasizing the need for axiomatic rigor and a shift from behavioral and Keynesian foundations to a structural macroeconomic framework. It positions itself as a catalyst for the inevitable paradigm shift in economics.
